This one is just a guess...

In your CTRLR folder, there is a controller setup file for X-Arcade by default. As you are using a PS2 version, but MAME is looking for a USB version, they could be conflicting, if defined in your INI file.

That your controller works in notepad means something is conflicting somewhere... that is for sure.

First thing is try a completely fresh setup of MAME (download it, create a new INI file). If the controller works in the fresh setup, then you know you have a conflict somewhere in your current setup, which could mean delete DEFAULT.CFG in your CFG folder... or check the CTRLR line in your MAME.INI file.
